1st: I can understand where the sister in law comes from in not being able to use something not perfect (I have OCD, sometimes you just can't control it) but that's not OP's problem, and it's not the actual issue. It's the way she went about it that's the problem. SIL should have either accepted it and put it in the back of the closest or apologized for not being able to accept the gift because of her own issues. She should not have expected for OP to undo and redo the work and shown the lack of respect she did for how craft works. It takes time.
