Both of these explanations are AUs, we don't actually know what the nightmares are. For example, in my AU they are trauma induced nightmares that come from some experiences with unfinished animatronics. Michael being nightmare foxy in some AUs derives from the fact that mike would frequently wear a Halloween foxy mask to scare Evan, so when he died, he physically manifested as the nightmare that he caused his brother. At least in most of these types of AUs that I've seen. (edit for spelling mistakes)
