yeah, you are pretty much correct with your reconstructions: in 1867, a girl named "Isabelle" grew a tremendous amount of jealousy and grudge in her heart, the "entity" (which we can safely identify with the devil himself) noticed that and offered Isabelle a deal: he would give her supernatural powers in return for her soul. Isabelle agreed and abused her powers immediately to get whatever she wanted. for that, she was kicked out and shunned by her mother. in return, Isabelle started to erase her family and some villagers. as punishment, she was burnt alive at the stake. but the devil saved her spirit and made her create three cursed dolls. these are now the "three damned": mr. hopp, mrs. bo and mr. stripes. Isabelle then took the appearance of a pretty girl named Dee. yes, THAT Dee. she is responsible for the dolls appearing in the orphanage as donations. the doll's job: find more innocent kids to steal their souls. Esther, however, has the gift of seeing and she now uses her powers to rescue the children.

Oh, and btw: "mr. hopp's playhouse 2" is the prequel to the first game. esther is actually ruby's nana. and mr. hopp is a cursed heirloom. esther had it sealed away, but as she grew old, she lost her powers. mr. hopp, still loyal to the devil, used esther's dementia to his advantage and "convinced" her to give the cursed doll to lil' ruby. his new job: replace esther with ruby. unfortunately, ruby doesn't have powers...
