Must it be dried under Nitrogen reach environment? What happens if oxygen is used?

Yes, nitrogen or inert gas is needed. If you dry under an oxygen environment (or air) then you will get FexOy nanoparticles, not Fe(0) nanoparticles - Fe oxide nanoparticles have their uses too!
