Could you just kill the merchant and just set up in the house or do they respawn and or can't place anything?

You can't enter it at night, and if you attack the merchant the game spawns 2 royal guards that are very difficult to kill at this point, and they respawn. Also, Slanty Shanty is expandable and has a higher sanity bonus. Besides, the hat shop sells some good hats like Tam o' Shanter and Moggles.
