The guitarist is not playing open chords but a variety of jazz and bareé chords. Instead of palm muting he's simply releasing his left hand fingers a little, which will mute the strings when playing such kind of chords. Fretting and strumming is jazz style, not far away from gipsy jazz 'la pompe'. For trying Lily's accoustic version of 'Smile' you just need Gm and F played as bareé, quite easy to begin with.
