Yeah , taking that bishop would have opened up his king's position and it would be difficult to defend since black pieces at that moment were far from the king . So he was happy to take 3 pawns for the knight with the ongoing pressure of the black bishop on b7 . But once Pragg managed to somewhat forcefully maneuver his pieces towards the centre of the board , he was ready to capture the bishop since he knew he can now defend his king easily with his pieces if reqd.

Castle is allowed as long as a piece doesn’t attack some square in the king’s path. Since king will go f1g1 for short castle it doesn’t matter if bishop is attacking h1
