when you smash the steel together, because they are both of the same material and density, the create tons of friction by breaking off a bunch of extremely small pieces of steel. because the pieces of steel are so small they heat up very easily, kind of like making sparks. Although these sparks are too small to see, it still burns through the paper as it is very flammable.

I reached the same conclusion. Not 100% sure it's right, but I think the impact from the balls heat up the tiny piece of paper being compacted between them. Then that tiny area heats up and burns instantly however the surrounding paper isn't hot enough to burn, so the fire never spreads.
