This video shows how the arithmetic return and geometric return (aka compound annual return or compound annual growth rate) can yield very different rates of return. This occurs because the arithmetic rate of return does not account for the effects of volatility and compounding. For practical purposes, the arithmetic average return is best used when forecasting future, expected returns while the geometric return is superior for examining the historical performance of a stock or index.
