As far as the computers connected to either modem are concerned, it's like they're connected by a very long serial cable once the modems return a CONNECT message. That's enough to immediately use programs like a terminal emulator for a BBS or unix login prompt, or for the computers to start talking a protocol like PPP (the part where the Windows dialup dialog would change to "Verifying user name and password...", which is also usually part of its duties), since internet traffic is a series of packets rather than a single stream of data.

I think the order differs between modem and modem, but this is basically what they do. They go through a process to figure out who and what they are, what they can do, how they sound, etc.
