That run out you have is most likely coming from that 3 jaw chuck ! 3 jaw chucks normally have .002 or .003 run out in them when there brand new. and thats normal. If your looking for better tolorances your going to need a 4 jaw chuck. They are used so the work piece can be dialed right in to 0 run out.

Indeed. More precise machining requires a 4 Jaw or more, depending.

I'd have centre drilled it, put in a centre and taken a cut along its length, then set up the steady rest, on the freshly cut circumference.

If you machine the part to check with indicator, aren't you just making the surface relative to the indicator? You could put that part in on an angle and resurface it, same result.
