They're called that because the teenagers all have unsafe sex on prom night and a lot of teenage girls get pregnant, supposedly, which many of them keep hidden and eventually dump the kids, sometimes literally in dumpsters. So these babies are born nine months later, but they were the result of prom night... Prom Night Dumpster Babies. The reason they're shown as being there on Prom night is because that was the best they could do to associate the joke with prom night but also have the dance number by the babies.

I'm late to the party here, but I think Akshay and Karla are BOTH correct. I remember that prom girl story. But if Seth intended it to be just about that, there would only be ONE baby. Instead, there were many 'dumpster babies' in the scene. I think he combined BOTH situations. Back when this episode was made, teenage girls concealing pregnancy, having the baby and dumping it somewhere was becoming more common AND scary to society. MacFarlane, in his dark humor way, wanted to make a point once again about the evils of society as he does in so many episodes. It eventually led to the passage of laws where a young girl/woman could have her baby, take it to any hospital, police station or firehouse and leave it and they would be asked NO questions.
