Shadow isn't dead, in fact the canonical ending to Shadow the Hedgehog the video game, a game after this title, shows that he just lost his memory. It why he ends up in that forest before heading into the city, i.e. the first stage. Its one of the reasons why Shadow clutches his head in distress because he's gaining fragments of his old memories that he lost again in the final battle in SA2.
