I believe there was an article or something waaay back when, but they actually filmed the adult scenes separate from the kids and used creative editing to splice it all together and make it look like he’s right in front of the kids.

For the puppets, they insert the lines after the shoot. When Dangle unzipped his pants, they insert the close up of his “johnson” during editing. Same when Dave said MFer. Notice he was the only one in the frame when he said that.

A lot of times when filming, kids aren't actually present during certain shots... then it's all put together during final editing to make it seem they kids were present the entire time.

Look how it's edited - you never see the kids with the puppet cock in the same shot, and the dialogue is clearly added in afterwards so the kids just know their lines.
