Nerevar never killed him. He was killed by the Tribunal after they turned on and killed Nerevar. When you find him again in Morrowind as the Neverine he's already dead but is basically dreaming himself back into existence (thus the title "the false dreamer"). Pity he went insane though as he'd totally be on the players side otherwise.
