She said that they are flirting in the way a "good woman" would have. The woman wants to stay but she knows "proper ladies" don't spend the night with men they aren't married to. He's giving her excuses because he knows she wants to stay but she has to politely decline at least a bit so she doesn't look like a loose woman. "The Laughing Gnome" was definitely not from the Labyrinth Soundtrack, the songs Bowie did for that were actually good. It was a super early, non-album single Bowie did in the mid-60s and it was indeed meant to be a silly novelty song.
