Personally I would either rebuild the short block for boost and turbo it, or k24turbo swap it. A V6 build would be cool too

Engine swap it.... I know it's more work than fixing it, but it wont be when you (or the new owner) has to fix it again, and again, and again.....I swear once a BRZ chasis gets it's engine knocking, it's like tho whoel thing is cursed and any new engines will just gain the same issue given enough miles (and in less than 100k which is BAD). Go with a turbo'd Inline 4, or a V6. If you can find a VQ engine, one of those NA with some tuning would make the BRZ a little more punchy and fun. If you want it to be a potential modders car with turbo and higher HP potential then swap in a K engine.... Can always go with LS, but they're kinda overdone and about 100lbs heavier than a VQ which messes with the balance. Plus whoever buys it (if you sell) will appreciate the gas mileage compared to an LS.

It's crazy that this one went 197,000 miles before this happened and the original owner said it happened when he was avoiding an accident and had it pinned past redline for awhile while maneuvering out of the way. I agree though that it's a ticking time bomb with the same (replacement or rebuilt) engine in it. The one thing that makes me wonder if it's worth it to stay with the FA20 is if it will hold more value vs swapping something else in. Eventually this one will get sold, but there are two or three other flip projects that come first so there's a little time to decide. The LS route is most enticing since I have one on the stand right now about to go back together and would be the most cost effective option at this point in time, but I'll research the other options you mentioned.
