I have always understood the derivation of 'the dog's bollocks' to be this: In those dogs allowed to retain them, testicles tend to be rather a prominent and visible feature. So for a time, (British) people would crudely but jokingly say of something spectacular 'Oh, that's outstanding - like a dog's bollocks'. After a while, the joke became tired and clichéd, so the explicit simile was abandoned, and now we just use the implied one and say 'Wow! That's the dog's bollocks.' In Australian slang, 'stand out like the dog's bollocks' is still used as a full phrase, but with a slightly different meaning - something not 'outstandingly good' but obvious, glaring or inappropriate. At a black tie dinner, the one man who turns up wearing a Hawaiian shirt would stand out like the dog's bollocks.

0:50 interesting (though quite possibly apocryphal) anecdote about that I remember hearing on QI once- apparently there was a children's toy (it might have been a Meccano set or something like that, I can't remember) that used to come in two sizes, box standard and box deluxe.
