I think many people tried the "7 days challenge" and they all died of starvation, but since it was in midnight and it was very dark and because of all the legends and the lore they believed it was due to radiation. That could explain how the myth got famous. Every single person who would try this challenge would also die.

If CJ stays near the biowell for too long he dies can be explained In GTA San Andreas there is a health system which relates to food and cj losses health/energy if he stayes hungry for too long which is told to us by rockstar games in the mission 'Ryder'. remember gta sa had a very advanced stats system for its time of release.

I have a suspicion that the Biowell was part of a scrapped mission taken out last second by Rockstar, possibly given by that hippie guy who tells you to go steal a jetpack and some radioactive material i think (I forgot his name) Or maybe somehow related to the Mothman, who is a mutated creature in my opinion

Yeah that's what i was thinking, it could have once been included in an existing mission and taken out too.. there was also a cut mission that was for Truth which wasn't fully made where you had to escort Truth and kill whoever was trying to kill him because he was caught walking around Area 69 (or in it) and was being chased by the FBI i believe, maybe you had to get rid of something using the Biowell so they stop chasing him?

Ever seen that episode from House were a boy gets a self made gift from his dad that he made in the salvage yard he works at? Well, in the end it turns out the parts came from a device to test radioactive water & wells which nearly killed his son. Somehow, it reminds me off the well and businesses you mention that supposedly dump their waste there, and it has happened in real life several. In the 1980’s a mining company dumped gallons off radioactive water and granite in a dried up lake in Nevada. The feds got involved and they ended up having to pay millions in environmental damage.

I think rockstar had a plan on myths properly like, back in gta 3 and vice city myths exists but in small amount and not so much deep conspiracies things than San Andreas came out which introduced some hints and clues that what could be happening in the games than gta 4 which actually had some animations and voices as the hints to the myths and than gta 5 which made us able to see ghosts, jokers, epsilon programme, and aliens things, you see it's evolving man

It's kinda bizarre that a bio-engineering company operates in a small rural town. It'd be expected that a company in such a technological and expensive business would have its headquarters on a major city. On the other hand, the town is isolated enough that illegal research might go under the radar of the authorities. The town's sheriff could be on the company's pocket too.
