The smoke is from all of the Wisteria in the air. Where most demons it would hurt or kill them, it just sort of slightly singes Muzan and causes that reaction. Plus it's cool as fuck looking.

The pull up from Muzan! I just don’t know if the fog around him is an ability of his or that it’s from wisteria incense. If it’s from incense or something, remember how, in the Stone Hashira’s story, the demon needed someone to destroy the incense around the orphanage, but Muzan is apparently vaping the stuff without any ill effects.
