Hi Mike, I destroyed a transfer case in much the same way. Driving to work one morning there was a strange noise for a second as I pulled out of my drive. The noise went as quickly as it came so I carried on thinking I just hit a bump or drain cover. About 2 miles from work I lost all drive. So got towed to work. We removed the gearbox as I thought I'd blown the main box up. We drained and stripped the boxes apart. Then found the swarf from the transfer box. When we stripped the inspection plate off we found a sight much the same as you found. But there was still the correct amount of oil in it. The cause was the intermediate support shaft bearings had failed. The gear set on the shaft were moving back and forth. The crush spacer had worn through aswell. The gears had started to cut through the casing and smashed the teeth off like your customers. Lucky I had a spare transfer case. So we fitted that. As soon as we had it running we used it to recover a car back from Wales. About a 300 mile round trip. It never missed a beat. Towing the car out of the farm on a dolly was interesting as it was down an incredibly steep single track broken up tarmac track. Slippery as hell with moss and toad stools. She did us proud tho. Also received the bits I ordered today. Thanks much appreciated. The dismantling tool is better than I thought it would be! 👍

@@BritannicaRestorations My guess is it was a slow leak, previous owner sold it or part-exed it to the dealership and they flogged it onwards to the unsuspecting owner.
